In a large bowl, combine flour, butter, and 1 1/2 cups sugar. Add egg yolks, milk, lemon juice, and lemon peel, and mix completely. Beat egg whites stiff, and fold into cake batter, adding remaining 1/2 cup sugar as you go.
Pour into a well-oiled 2-quart baking dish or individual ramekins. Either way, place baking dishes into a shallow pan of hot water, and bake at 325° about 1 hour, until brown and bubbly. Sprinkle powdered sugar across top and serve warm. Accent with nutmeg.
